How does that work exactly? I noticed that I can select players picked up in free agency can be designated as keepers. In my league I have it set up to be 1 round earlier than drafted for keepers, but if you didn't draft a FA how does that work?

It's up to you, I'd vote on it as a league; in my personal league we'd count them as a last-round pick.
